A cut-out is kinda sketchy on the emissions level...When it's open it's not legal, when it's closed if the rest of the exhaust flows through a cat it is. You can always put a cutout after the cat, but in my opinion that seems kinda silly. I'm not quite sure what the visual inspection would do if you had a cutout...As far as a "how they work" level, it's basically a small Y in the pipe, one side has some sort of a block-off plate that either screws with 3 wing-nuts, so you undue the wing-nuts and it's open, or you can have it so it's electric and you flip a switch and it opens. The other side of the Y goes to your full exhaust system, so you can run it through a muffler etc. When the cut-out is open most of the exhaust flows through the open hole, you'll get a little throught the cat-back, but not much, when it's closed all the exhaust is forced to go through the whole exhaust system.
